Frequently Asked Questions in Underwriting Agreement #

What is an underwriting agreement in the context of SME IPOs? #

An underwriting agreement for SME IPOs is a contractual arrangement between the issuing company and the underwriter. It outlines the terms and conditions under which the underwriter agrees to purchase the unsubscribed portion of the IPO shares in case of undersubscription.

What is the role of the issuing company in the underwriting agreement? #

The issuing company’s role is to provide comprehensive information about its financials, operations, prospects, and future plans. They also agree to offer a specific number of shares to the public at a predetermined price through the IPO.

Who is the underwriter, and what are their responsibilities? #

The underwriter is a financial institution or intermediary responsible for marketing and distributing the IPO shares to potential investors. They assess market demand, set the offer price, and allocate shares to different investors. The underwriter also commits to purchasing any unsold shares to ensure the successful completion of the IPO.

What is the underwriting fee, and how is the underwriter compensated? #

The underwriting fee is the compensation paid by the issuing company to the underwriter for their services and the assumption of financial risk. It is typically a percentage of the total value of the IPO shares. The underwriter may also receive a commission based on the number of shares sold during the IPO.

Can you explain the concept of price stabilization in the underwriting agreement? #

Price stabilization refers to the underwriter’s potential actions to support the stock price in case of significant price fluctuations shortly after the IPO. They may undertake stabilizing transactions to prevent excessive volatility and maintain the stock price.

How does the underwriting agreement benefit SMEs going public? #

The underwriting agreement provides financial backing and expertise from the underwriter, ensuring a smooth and successful IPO process for SMEs. It reduces the risk for the issuing company by guaranteeing the sale of IPO shares.

What happens if the IPO is oversubscribed? #

If the IPO is oversubscribed, it means that the demand for shares exceeds the number of shares offered. In such cases, the underwriter will allocate shares to investors based on predetermined criteria, and some investors may receive only a partial allotment.

What are the potential risks associated with the underwriting agreement? #

For the issuing company, one risk is the possibility of offering shares at a price that is lower than expected due to market conditions. For the underwriter, the risk lies in the potential for the IPO to be undersubscribed, leading to them having to purchase unsold shares.

Can the terms of the underwriting agreement be negotiated? #

Yes, the terms of the underwriting agreement are negotiable between the issuing company and the underwriter. Both parties must agree on the terms, including the underwriting fee, compensation, and any additional provisions.

Is an underwriting agreement mandatory for all SME IPOs? #

While an underwriting agreement is not mandatory for all SME IPOs, having one can provide several benefits, including greater certainty of raising capital and professional guidance throughout the IPO process. SMEs may choose to engage an underwriter based on their specific needs and market conditions.
